I had about 1 coat of color on when my compressor started spitting water. I stopped and have repaired the problem. I do have some flaws from the water. Is it safe to wet sand and then continue? If so, what grit?

yep. Paint Shop can be sanded and blended just fine. i would use 1000grit paper to wet sand. Be sure to sand the area around the flaws also to prevent any low spots.

I have had oil spit through a compressor hose when painting. Since then I have installed a water catcher on the compressor and an inline filter.

As far as repairing the flawed areas, Chris makes a good suggestion. Use 1000-1500 grit paper wet. Recoat those areas.
